Should I just tell him I'm waiting for my paypal money to come back into my account for another 3 days, in which it will then be 7 days after he received the item. Then on that day tell him he's out of luck?

just send him the 40 fucking dollars. good christ. why does everything have to be a conspiracy with these types of deals? You saw his feedback, thats a pretty damn good indication of the kind of trader he is.
You even said it yourself, you did not thoroughly test this system before putting it up for sale. I'm going to assume here that the system was used when you took ownership of it, and then turned around and sold it to someone else.
Who knows how long that lens could have been going out?

Take ownership of your sale, and do the right thing here and send him the 40 bucks.
Even if he does dick you on it, at least you stood up and did your part through to the end.

Do the refund.

Forget the lense fix thing, you don't even know if thats the problem. If the buyer screws the repair up you may end up with worse problems. Your listing also does not mention any conditions for returns other than the buyer having 7 days for returns and having to pay return shipping. Seems you are obligated to accept a return if the buyer requests it.

Do not try to delay the return, as long as the buyer made the request within the 7 days (after receiving) you should accept it.

Your fees will be refunded if you go through the refund process in ebay and paypal.

I hope you wrote down the S/N. Could ship back another PS3. But I woudl say ship it back if it is broke will refund if not tough.

My friend bought a PS3 on ebay only to realize that it would not read blue ray discs (movies or games) well. It would intermittently stop reading. This is a common problem if you google it. Since there are two lasers on the PS3, dont confuse it with the DVD laser which does not wear out at all. The blue ray laser on the other hand has huge problems with long term reliability. It wears out, if you just google it. Often people sell their PS3s on ebay for the very reason that the blue ray laser wears out. And the return shipping is often large and painful. It will cost about 30-40 bucks via UPS just to return ship a PS3. But i can confirm that in real life, i've seen PS3 blue ray lasers die.
