what was the balrog?
the balrog was one of the ainur, just like gandalf. they were the critters that created the world. some of them went into the world afterward (the ones you come across in the movies and books are sauron, the wizards, and that balrog, though there are other, more powerful ones, melkor being the most powerful and evil). they normally live 'in the west' which is where the elves sail to at the end of the movie. the balrogs were minor ainur who were followers of melkor, and they took his form.
anyway, after the fall of numenor (due to sauron's poison) the lords of the west (the good ainur) decided a few of their own should go into middle earth to act as sort of guiding hand to help the elves and what remained of mankind against sauron. those were the wizards. they weren't the most powerful, but had unique traits that would be helpful, though they were not (and could not) directly challenge the might of sauron.
anyway, after gandalf defeated the balrog he traveled back into the west, and presumably they sent him back with upgraded powers.

He bought a bunch of gear off of ebay, mostly super enchanted stuff. His guild also power-leveled him non-stop.

actually, the balrog and gandolf were the same type of creature with different physical manifestations and with the difference of balrog having chosen to serve evil and gandalf serving good.
