I'm pretty sure I can do this....but my main question is what are some applications that come with windows I can delete to free up more room. I need to strip it down.

Not going to happen. Windows XP default installation, plus pagefile for 128 Megs of RAM takes up about 1.5 Gigs ona HDD. Why don't you just go out and spend a few dollars on a 20 gig HDD?

A full install of Windows 98 takes up only about 250MB, so that would work fine on a 1.6GB drive.

i can understand increases in disk usage, but windows seems to roughly double with each release. doesnt this seem ridiculous?

win98 -> ~250MB
win2k -> ~800MB
winxp -> ~1400MB

Do you really expect M$ to remove any of the bloat? That's why it costs so much.

Windows XP, unlike past versions, gives you no leway in determining what is installed. That's partly why the install is so forkin' huge.

To be fair let's think about the increases in HD size over the years.

Year - Top of the Line HD - Windows Version - Windows consumes - % used for Windows
1995 - 2GB - Windows 95 - 150MB - 8%
1998 - 10GB - Windows 98 - 250MB - 4%
1999 - 30GB - Windows 2000 - 800MB - 3%
2001 - 80GB - Windows XP - 1400MB - 2%

So yes disk usage for Windows has roughly doubled every 2 years, but HD space has doubled every 14-16 months. My newest HD is a 200GB and my using 1.4 out of 200 to install windows doesnt feel like much at all. Remember that the biggest differance in disk usage between 2000 and XP is System Restore. Like KraziKid said, why not just spend the $10-$15 and get yourself a 20GB HD on Ebay.
